A) Hard Drive Upgrade
Check out this discussion.
B) Internet Browsing
There is a web browser called Linksboks written for the Xbox. I don't know how good it is, as I have not tested it. It can be accessed from the xbins distribution FTP site at /XBOX/apps/web browsers/linksboks/ . To learn how to connect to this FTP site, follow these instructions.
C) USB Keyboard for the Xbox
You will need to get a USB adapter for your controller ports. Do a search on Google for this. However, I'm not sure if Linksboks supports a USB keyboard. Check out their website for more info.

Linksboks is a program written for the Xbox. XBMC is a dashboard for the Xbox, which is similar to an operating system. XBMC can launch Xbox programs (.xbe file extensions, similar to .exe on your PC), so the short answer is yes.
What about using a mouse?
You can hook up a USB mouse as well, but, again, I'm not sure if Linksboks supports it.

Do i add that via the ftp and just make a directory for it?
For emulators, I recommend the big ass emulator that can be found on torrentspy. It's a big download (4.38GB), but it's come with every console emulator, and every game ever made up until SNES (I think GB Adance). Burn this and run it as a DVD. You can burn the game boy advance stuff to a DVD and run it that way if you don't want to download the full big ass thing.
To answer your original question, using FlashFXP (or whatever you are using), FTP into the Xbox and create a directory in E:\emulators\ or E:\apps\ for your GB Advance emulator and games. Transfer all of the files there, and it should it should show up in XBMC in "My Programs". If not, then look in "My Files". This process isn't too dificult and you aren't likely to screw things up. Just don't overwrite the E:\Dashboard\ directory. Even if you do, then you can get into your Xbox using the eject button or "Run Linux" failsafe to fix your problem.
into the same optical port...do you know where if there is such an item?
I used to do a similar thing with a manual optical switch than I bought off of eBay. Take a look on eBay for this item here. I bought the Recoton ADS1000 off of eBay for like $10 or so and it works like a charm.

This is an optical audio signal splitter designed to take one input signal and split into two outputs. You want to go the other way, and I don't know if this would work. This could work in the reverse direction if you could guarantee that only one device was ON at a time. Otherwise, the signals would interfere with each other and you would get a completely unusable signal. Now, even if you can guarantee that the devices aren't on at the same time, this product may not work in the reverse direction because of it's internal characteristics.
The switch that I listed is what I consider the affordable solution to your problem. There are optical audio switches that you can buy that come with a remote, but they are $$$, somewhere around $150. For that price, you could just get a digital receiver that would do audio AND video switching with a remote, and also be able to drive speakers.
The way I see it is that your options are (1) take a chance on this splitter and maybe it'll work (but likely not), (2) make do with the manual switch suggested earlier, (3) buy an expensive switch (not good value for the money), (4) buy a receiver (could be used for a future system).
